Broader European equities also experienced a pullback (STOXX Europe 600: **-2.49%**), but European defense equities faced an acute consolidation following multi-month summer expansions.
Under standard Brinson-Fachler attribution, September's negative active return isolates into two distinct drivers:
* **Active Stock Selection (-5.80%):** Core sovereign pure-plays (secunet, Exosens, Jenoptik) outperformed the benchmark ETF, but were outweighed by Scandinavian Astor Group's -29.17% mean-reversion (-436bps active drag).
* **Benchmark Fill Allocation Drag (-157bps):** With three covered names systematically parked in Hold (0.0% weight), the algorithm swept 20% to 30% of portfolio capital into EUAD, mechanically absorbing the ETF's -5.59% drop.

Multiple expansion was driven by expanding German federal IT security budgets and institutional recognition of secunet's sovereign monopoly in SINA cryptographic hardware for NATO-Restricted data. Shares converged with our initial €236.00 target price on September 23rd, prompting an immediate upward target revision to **€320.00** (secunet Target Reached Update) on accelerating workstation adoption.

# Q3 2026 Quarter-End Review: Preserving Active Alpha
Across the full quarter, the European defense complex experienced extreme tactical dispersion: an aggressive July breakout (+8.91% for QS Index vs. +6.57% for EUAD), mid-quarter consolidation in August (-1.47% vs. -1.29%), and an acute September de-rating (-7.37% vs. -5.59%).
Despite September's sharp pullback, the QS Index concluded Q3 2026 with net positive active alpha (**-0.61%** vs. **-0.69%** for EUAD, or **+8bps** of active outperformance), outpacing the broader STOXX Europe 600 (**-1.07%**) by **46bps**.
The quarterly attribution in Fig. 3 highlights the central thesis of our coverage: **active alpha is preserved by enforcing valuation exits at peak multiples rather than passively riding multiple expansion.** Indeed, cumulative total return since inception stands at -2.99%, with disciplined risk containment: a lower maximum peak-to-trough drawdown (-17.75% vs. -18.07% for EUAD), lower annualized realized volatility (22.25% vs. 24.16% for EUAD), lower downside deviation (14.72% vs. 15.73% for EUAD), and a portfolio beta of 0.85.
Across Q3, systematically exiting Saab AB at our SEK 618.00 target locked in +201bps of quarterly alpha before the stock peaked and consolidated. Simultaneously, our August 12th downgrade of W5 Solutions isolated the portfolio from what was a severe -37.83% quarterly drop. These disciplined exits allowed new late-summer initiations in sovereign sub-tier monopolies (secunet at +195bps and Exosens at +63bps) to offset detractions from Scandinavian Astor Group and Colt CZ, carrying the portfolio to positive active outperformance across the full three-month cycle.
### The v2 Allocation Paradox & Q4 Methodology Calibration
September's attribution highlighted an important structural limitation in the v2 index specification:
1. **The Self-Inflicted Allocation Penalty:** The v2 framework introduced in July intended to eliminate cash drag and avoid market timing by maintaining continuous 100% invested exposure via EUAD. However, when an analyst downgrades a stock to Hold (0.0% weight), the view is that multiple expansion is exhausted. By automatically sweeping Hold proceeds into a falling benchmark ETF (-5.59% in September), the methodology created a mechanical -157bps allocation drag, converting what should have been cash protection into an artificial ETF sinkhole.
2. **Sizing Disconnect under the 10-Slot Rule:** While designed to prevent concentration, the 10-slot minimum divisor failed to prevent Scandinavian Astor Group from carrying an effective ~15% weight and driving a -436bps drag, while simultaneously capping capital reallocation into outperforming ideas like secunet (+36.31%).
As active research coverage expands toward our target universe of 20 to 25 companies by year-end, the 10-slot floor will be filled naturally by single-stock ideas. In the interim, beginning in Q4 2026, unallocated weights arising from Hold de-weightings will **re-normalize dynamically across active Outperform and Buy signals** rather than sweeping into the benchmark ETF. This calibration guarantees that relative active alpha reflects pure fundamental stock picking rather than mechanical ETF drift.

As national defense primes and the largest constituents by market capitalization within our active coverage, Leonardo and Thales bore the brunt of broader macro selling across European equity markets.
During periods of market weakness (with the STOXX Europe 600 down -2.49% in September and -1.07% across Q3), institutional allocators frequently use liquid mega-cap primes as funding proxies for sector-wide de-grossing. Because Leonardo and Thales represent our highest-liquidity holdings and carry LargeCap sizing parameters, they suffered more than normal fundamental multiples would dictate, amplifying tactical drawdowns despite intact multi-year order backlogs. Outside of prime beta, high-conviction pure-play Buy ratings (such as secunet Security Networks at +36.26%) generated substantial active returns.
